My capsule lore has always been that it's magic dragon blood, plus a little bit of optical illusion. Ever see those toy baby bottles that look like they're full of milk, but really it's hardly any liquid at all? Like that. But I do love to break away from that from time to time for something more unique.
Hmm, for Smash... Maybe she was doing experiments on barren soil, attempting to bring life to barren land. The barren land could be created by the warring of Plague and Nature leaving portions of the land exhausted, or poor farming (magical or otherwise) practices, or just places where the soil is naturally very rocky and inhospitable. She could be doing it to help feed plant eaters, to heal land she cares about, for the challenge, or just because Arcane dragons are known to love messing with things for fun.
Unfortunately, she (like many Arcane dragons) has a bit of a magic-based accident when working. Instead of turning the barren land into fertile soil, she turns herself into soil. Undeterred by the change, the green material in her body is the latest strain of algae she's working on. She uses herself as a place to experiment with different strains of various plants before trying them out in the field, determined to find one that will grow anywhere.

I have some really specific cases. Croon and his almost identical mate are Lullaby dragons and filled with moondust. They can breath it on hatchlings and put them to sleep like a sandman.

He's not really a dragon but rather an amalgamation of dreams, both good and bad. His capsule is essentially memories, distilled into some kind of liquid-ish form, but becomes crystalline if it's ever removed.
I have two dragons with capsule but one of them just has it cuz I'm too poor for glimmer and UB is too flat for him.

What if Smash has a protein shake or super growth serum slooshing around in there?
My capsule dragons are all kinda weird.
Fusae is my time travelling disaster dragon, she has the sands of time in her stomach and they are part of what gives her her power to swim through the time stream.
Styx is my clan's oracle; he uses his stomach to scry since his scrybowl is his charge. He's filled with liquid gold; the outside scales he's hardened to a polish.
That Dragon's stomach holds
lapis philosophorum, which essentially gives him immortality.
Gin doesn't have capsule just yet, but it will contain concentrated hate and cold rage that magic made manifest

Saltwater manages the Light Springs, which are like magical healing springs. She got her capsule from being around them for so long. Because of that, her liquid has healing powers to it. Her husband uses her to scry sometimes too when he's too far away from the springs.
Her brother
Freshwater, shares similar origins, from too much exposure to the springs. But, since he left their magical territory to explore the world, it left his magic more organic. It can change with his emotions. It seems like regular water when he's relaxed and muddy water when he's upset.

Most of mine are 'nondescript shiny colourful fluid' (or at least, an illusion making it look like that) (I haven't really thought about it, in other words)
But Snowglobe's capsule is... snow!
